There is a large circle around you which appears to be a limit on how close you can catch pokemon, and how close you have to be to interact with pokestops/gyms. I heard a rumor that the size of this circle increases as you level up, is this true?
On the other hand I've also caught pokemon that were standing just outside the circle...

No, it doesn't increase your range. The circle's range is 40 meters. Source is from experience, as well as that being the range in Ingress.
2I don't know what you guys are talking about. When I was around level 8 There was a Pokéstop that I HAD to cross the street to the median to get. I'm level 15 now and I was on the COMPLETE OPPOSITE SIDE of the road and could hit it.
